Question: I'm looking for an app that lets you use your iPhone to scan or take a picture of a handwritten letter or note and automatically turn it into digital text. I wonder if such an app exists and if so, what's the app called? Thanks in advance!

Unless the writing is typed, not hand-written, then you can't do what you want with any degree of accuracy. You could scan them into images, but to try to scan them to text isn't going to work well, if at all unless it's typed.

The only thing I can think of is you are using a soft vs. hard enter for splitting the lines. To find out if that is the case use the show/hide button on the Home page for Word 07 (next to the AZ sort button). If the lines are separated by a symbol like the one on the button then it is a hard divide. If it is a line that then bends to the left with an arrow at the end then it is a soft enter. Soft enters make separate lines/paragraphs look separated but they really are not from a formatting perspective. The only way I know of to create a soft enter is to use shift-enter, vs. just the enter key for a hard enter. I don't know if that is your issue - hopefull it will help.
